Two people hold up normal pictures, or just pieces of paper, in front of a camera near to them. Their photos are taken, and the photos uploaded to a computer. You then Photoshop what you want into the frame areas of the pieces of paper.

In the case of the OP's picture, they had two photos to work with. Let's call them A (the main one) and B (the one taken by the man in the background).

All they had to do was add B into the blank space of A. Then save that image. Put that saved image into the tiny blank area of B added to A, then save again. Then add that to the even smaller area of A which is in B which itself is in A.

Do that a few times until it's too small to see you've stopped doing it. It's called the Droste Effect, and here's another example of it, just using one photo.

Am I the only one that looked long enough to realize the guy in the leather jacket being photographed is not wearing a leather jacket (it's a fleece jacket) in picture held by red shirt. Yes, I know its photo-shopped lol still bothers me... kinda like finding mistakes in movies but that's a whole other subject.
